Section 54EC: Capital Gains Exemption on Investment in Specified Bonds

Section 54EC provides capital gains relief when an eligible long-term capital gain from land or a building is reinvested in qualifying notified bonds within the prescribed time. The provision is subject to a monetary ceiling and a five-year holding restriction for bonds issued on or after 1 April 2018.

Legal context (October 2026). Section 54EC of the Income-tax Act, 1961 remains important for transfers and assessments governed by that Act. The Income-tax Act, 2025 came into force on 1 April 2026; for transactions governed by the new Act, consult the corresponding provisions and transition rules rather than assuming that a 1961 Act section number continues unchanged. This article explains the rules in the uploaded Section 54EC text and identifies the applicable date-sensitive restrictions.

Meaning and scope of Section 54EC

Under section 54EC(1), a taxpayer transferring a long-term capital asset being land, building or both may claim exemption from the resulting long-term capital gain by investing in eligible long-term specified bonds. The investment must be made within six months after the date of transfer. A sale of shares or other assets that are not land or building does not meet this particular asset condition under the post-2018 wording.

Section 45 is the general charging provision for capital gains. Section 54EC is an exemption provision that prevents the qualifying part of the gain from being charged under section 45 when its conditions are met.

Conditions and limits

  • Eligible original asset: land, building, or both, held as a long-term capital asset.
  • Investment deadline: within six months after the transfer.
  • Eligible investment: specified bonds issued by eligible bodies under the statutory definition and any applicable government notifications. Check the specific issue documentation and notifications before subscribing.
  • Maximum investment for relief: Rs. 50 lakh. The legislation limits investment in a financial year and also limits investment out of gains from one or more original assets across the financial year of transfer and the following financial year to Rs. 50 lakh in aggregate.
  • Lock-in: bonds issued on or after 1 April 2018 have a five-year period; the older three-year rules remain relevant to qualifying earlier issues.

How the exemption is calculated

Relief is restricted to the lower of the eligible long-term capital gain and the amount invested in qualifying bonds, subject to the statutory Rs. 50 lakh ceiling and all other conditions. Unlike some residential-property relief provisions, Section 54EC focuses on investment of the capital gain, not the entire net sale consideration.

Illustration

If the eligible long-term capital gain is Rs. 65 lakh and Rs. 50 lakh is invested in qualifying bonds within six months, the potential Section 54EC exemption is Rs. 50 lakh. The remaining Rs. 15 lakh is taxable under the applicable capital-gains rules, assuming no other relief applies.

Transfer, encashment and loans against bonds

Under section 54EC(2), transferring or converting specified bonds into money during the applicable holding period triggers taxation of the gain previously exempted, in the year of the disqualifying event. Taking a loan or advance on the security of the bonds is treated as conversion into money for this purpose. For post-1 April 2018 bonds, the relevant period is five years; the statutory text retains three-year language for older issues.

No double tax benefit

Section 54EC(3) prevents a second benefit on the same qualifying bond investment under the historical section 88 rebate or section 80C deduction rules, as applicable to the relevant assessment years.

Key statutory definitions

Long-term specified asset
For investments on or after 1 April 2018, the statute refers to bonds redeemable after five years, issued by the National Highways Authority of India, Rural Electrification Corporation Limited, or other bonds notified by the Central Government.
Cost of specified asset
The amount invested in the eligible bonds out of the capital gains arising on transfer of the original asset.
Long-term capital asset
A capital asset held for the applicable statutory holding period. The precise period and computation depend on the type and date of transfer and applicable legislation.

Frequently asked questions

Can I invest more than Rs. 50 lakh by splitting investments across two financial years?

The second proviso to section 54EC(1) restricts qualifying investments attributable to transfers in the year of transfer and the next financial year to Rs. 50 lakh in aggregate. Splitting the investment does not override that limit.

Does Section 54EC apply to a short-term capital gain?

No. The original asset must be a long-term capital asset satisfying the section's conditions.

Is every infrastructure or government bond eligible?

No. Eligibility depends on the precise statutory definition, issuer and applicable notification. Verify the bond issue before investing.
