Section 271AAA of the Income-tax Act, 1961: Penalty Where Search Has Been Initiated

Section 271AAA provides a special penalty of 10% of the undisclosed income of the specified previous year for searches initiated under Section 132 on or after 1 June 2007 but before 1 July 2012. The section also provides an exemption when prescribed disclosure, substantiation and tax-payment conditions are fulfilled.

Scope and current relevance: This is a historical search-date-specific provision. It does not impose a new Section 271AAA penalty for searches initiated on or after 1 July 2012. However, it can remain relevant in proceedings and disputes concerning searches conducted within its statutory window. Later searches are governed by other applicable provisions, including Section 271AAB where relevant, subject to the law and transitional provisions governing the case.

ProvisionMeaning
Section 271AAA(1)Penalty at 10% of undisclosed income of the specified previous year for searches within the statutory period.
Section 271AAA(2)Exemption where all three disclosure, substantiation and payment conditions are met.
Section 271AAA(3)Bars a separate penalty under Section 271(1)(c) on the undisclosed income covered by Section 271AAA(1).
Section 271AAA(4)Applies procedural provisions of Sections 274 and 275, so far as may be.
ExplanationDefines "undisclosed income" and "specified previous year" for this section.

1. Penalty under Section 271AAA(1)

The Assessing Officer may direct payment of a penalty equal to 10% of undisclosed income of the specified previous year, in addition to tax, if any, payable. The provision applies only where a search under Section 132 was initiated from 1 June 2007 through 30 June 2012.

Illustration: If undisclosed income falling within the statutory definition is Rs. 20,00,000, the Section 271AAA(1) penalty, before considering the exemption, is Rs. 2,00,000 (10%). Tax and interest are separate liabilities.

2. Exemption from penalty under Section 271AAA(2)

No penalty under subsection (1) applies if the assessee satisfies all three of these conditions:

  1. Admission and explanation: During the search, in a statement recorded under Section 132(4), the assessee admits the undisclosed income and specifies the manner in which it was derived.
  2. Substantiation: The assessee substantiates the stated manner of deriving that undisclosed income.
  3. Payment: The assessee pays tax together with applicable interest, if any, in respect of that undisclosed income.

These are cumulative statutory conditions. A disclosure alone does not automatically establish entitlement to exemption. Documentary evidence and the search statement may be important when assessing compliance.

3. Interaction with Section 271(1)(c)

Section 271AAA(3) states that no penalty under Section 271(1)(c) is to be imposed in respect of the undisclosed income referred to in Section 271AAA(1). This prevents application of the specified concealment penalty to the same covered undisclosed income.

4. Penalty proceedings: Sections 274 and 275

Under Section 271AAA(4), Section 274 (procedure for imposing penalties, including opportunity of hearing) and Section 275 (time limits for imposing penalties) apply, so far as may be. The applicable limitation period depends on the relevant proceedings and statutory amendments.

5. Definitions in the Explanation to Section 271AAA

Undisclosed income - Explanation (a)

For the specified previous year, this includes income represented wholly or partly by money, bullion, jewellery, another valuable article or thing, or an entry in books, documents or transactions found during a Section 132 search, where it was not recorded in the normal-course records on or before the search date or otherwise disclosed to the prescribed senior income-tax authorities before that date.

It also includes income represented by an expense entry recorded in normal-course books or documents that is found to be false and would not have been found to be false without the search. Not every assessment addition necessarily meets this special statutory definition; the facts and statutory elements must be examined.

Specified previous year - Explanation (b)

The term means either:

  1. A previous year that ended before the search date, where the Section 139(1) return-filing due date had not expired and the assessee had not filed the return before the search; or
  2. The previous year in which the search was conducted.

6. Relationship with other search-penalty provisions

Section 271AAA is confined to the search-initiation dates stated above. Section 271AAB introduced a different penalty framework for later searches. Section 270A addresses under-reporting and misreporting under its own conditions. The correct provision must be selected by reference to the search date, assessment year, nature of income and applicable statutory transition rules.

Income-tax Act, 2025: The new legislation and its commencement/transitional provisions must be considered for proceedings arising after its commencement. The existence of the newer Act does not change the historical search-date conditions expressly written into Section 271AAA of the 1961 Act.

7. Practical records to review

  • Search warrant and the date on which search was initiated under Section 132.
  • Statement under Section 132(4), especially admission and explanation of source.
  • Books of account, disclosure records and supporting evidence.
  • Returns, assessments, challans and evidence of tax and interest payment.
  • Penalty notice, hearing submissions and orders relevant to Sections 274 and 275.

8. Legislative history

Section 271AAA was inserted by the Finance Act, 2007. The Finance Act, 2012 introduced the terminal search-date condition of searches initiated before 1 July 2012. Subsequent changes updated designations of senior income-tax authorities in the Explanation. These historical changes remain relevant to interpreting older cases.
