Section 33AC: Reserves for Shipping Business - Deduction, Conditions and Tax Treatment
Section 33AC provided a tax deduction for eligible Indian shipping companies that set aside business profits in a reserve for acquiring new ships. Fresh deductions were discontinued from assessment year 2005-06, but the provision remains relevant to understanding historical assessments and the treatment of qualifying reserves.
What is Section 33AC of the Income-tax Act?
Section 33AC - Reserves for shipping business was a special provision for an assessee that was a Government company or a public company formed and registered in India, with the main object of carrying on the business of operating ships. It allowed qualifying profits to be retained in a dedicated reserve for ship acquisition, subject to statutory conditions.
The provision was introduced by the Finance Act, 1989, effective 1 April 1990. Its historical scope and eligibility depend on the text and amendments applicable to the assessment year in question.
How much deduction was allowed under Section 33AC?
| Rule | Historical treatment |
|---|---|
| Ordinary limit | Up to 50% of qualifying profits from operation of ships, to the extent debited to the profit and loss account and credited to the reserve. |
| Special period | The law provided a higher ceiling of up to 100% of qualifying profits for the specified assessment years beginning from 1 April 2001 and before 1 April 2006, but this must be read with the later prohibition on deduction from assessment year 2005-06. |
| Reserve ceiling | The aggregate reserve could not exceed twice the aggregate of paid-up share capital, general reserves and share premium for purposes of the deduction. |
| Fresh deduction | Not allowed for any assessment year commencing on or after 1 April 2005 (assessment year 2005-06 onwards). |
Illustration: If an eligible company had historical qualifying shipping profits of Rs. 2 crore in a year governed by the ordinary 50% ceiling, the maximum profit-based deduction was Rs. 1 crore, subject to the amount actually credited to the reserve and all other statutory restrictions. This is an illustration of a past-law computation, not a deduction available in 2026.
Section 33AC(2): How the shipping reserve had to be used
Amounts credited to the reserve were required to be used within eight years following the previous year of credit to acquire a new ship for the business. Pending acquisition, funds could be used for the shipping business but not for distributing dividends or profits, remitting profits outside India, or creating assets outside India.
The expression new ship was linked to the definition in Section 32AB(2)(ii), rather than being an unrestricted description of any vessel. The relevant statutory definition and facts must be checked for older cases.
Section 33AC(3) and (4): When could reserve amounts become taxable?
- Unauthorised use: Reserve amounts used for a purpose outside Section 33AC(2) were deemed business profits in the year of misuse.
- Failure to acquire a ship: Amounts not used to acquire a new ship within the eight-year period were deemed profits in the year immediately following that period.
- Early sale or transfer: If a new ship bought from the reserve was sold or transferred, other than in an eligible demerger, before three years from the end of the year of acquisition, the relevant reserve amount was generally taxable in the year of transfer.
- Later transfer: Section 33AC(4) separately addressed certain sales after the initial holding period where the required reinvestment in another new ship was not made.
These are distinct tax consequences; their operation depends on the wording effective for the relevant transaction year, including any applicable exceptions and transitional provisions.
Section 33AC compared with other shipping tax provisions
Section 33AC was a reserve-based deduction, not a general depreciation allowance or a present-day deduction for every ship purchase. Shipping companies should separately consider the tonnage-tax framework, including Chapter XII-G of the Income-tax Act, 1961 for applicable historical years, and the provisions governing the relevant tax year under the Income-tax Act, 2025. Eligibility for one regime should not be assumed to establish eligibility under another.
Frequently asked questions
Can a shipping company claim a fresh Section 33AC deduction in 2026?
No. Section 33AC(1) expressly prohibits deductions for assessment years commencing on or after 1 April 2005.
What was the deduction under Section 33AC?
Historically, an eligible government company or Indian public company operating ships could deduct qualifying profits transferred to a dedicated reserve, subject to statutory ceilings and the applicable assessment year.
When could an old shipping reserve become taxable?
Misuse of the reserve, failure to acquire a new ship within the statutory eight-year period, or certain early transfers of a ship could trigger deemed business profits under Section 33AC(3).
